When it comes to investing, success hinges on two critical factors: Choosing the right stocks. Buying them at the right price. It sounds simple, but simple isn’t always easy. How do you know which stocks are the right stocks? And what is a reasonable price to pay? The answers to these two questions will vary for every investor as there is no one single optimal formula that everyone can universally apply to their investing strategy. What makes sense for investor A may be the completely wrong for investor B. Here in lies the dilemma of financial advice. What I would like to do today is show you how you can leverage simple data to help you make smarter investing decisions. Imagine if we could use one financial metric to help us decide if a given stock is “more right” relative to its peers and another financial metric to help us figure out if its “more attractively” priced, also relative to its peers. This would surely simplify our decision process and remove some of the unnecessary emotional bias that can lead to below average results. These two financial metrics are: The Return On Capital Employed and The Free Cash Flow Yield. The Return On Capital Employed (ROCE) measures a company’s profitability and it’s capital efficiency. The Free Cash Flow Yield (FCFY) measures how much free cash flow a company is earning relative to its market value. These two financial metrics are best used together, because its always better to invest in stocks that are both attractively valued (FCFY) and highly profitable (ROCE). Let me show you a practical approach to leveraging these two metrics and what impact they can have on overall returns. Consider the optimal way to invest in the following 20 dividend aristocrats: AbbVie (ABBV) Automatic Data Processing (ADP) A.O. Smith Corporation (AOS) Church and Dwight (CHD) Cintas (CTAS) Genuine Parts Company (GPC) Grainger (GWW) Hormel (HRL) Illinois Tool Works (ITW) Johnson & Johnson (JNJ) Coca Cola (KO) Lowes (LOW) McDonalds (MCD) 3M Company (MMM) Pepsi (PEP) Proctor & Gamble (PG) Sherwin Williams (SHW) Stanley Black and Decker (SWK) Target (TGT) Walmart (WMT) Novice and seasoned dividend investors likely are familiar with the majority or all of these companies. Perhaps many of them are currently sitting in your own portfolio. Investing equally into these 20 dividend aristocrats on January 1, 2020 and simply holding these positions through March 31, 2024, reinvesting all dividends, would have yielded investors a respectable cumulative return of 65.12% or a 12.52% CAGR. That’s a pretty good result from fairly little effort and a whole lot of patience. These results however are slightly below what the same investor would have achieved by simply owning the S&P 500 for the same period of time. SPY the S&P 500 ETF produced a 73.72% cumulative return or a 13.88% CAGR in the same 51 month period. Granted the 20 dividend aristocrat portfolio would have paid you considerably more dividend income relative to SPY. But perhaps there is a way you can have your cake and eat it too! Let’s see if leveraging the two previously stated financial metrics could have helped us invest in these 20 aristocrats in a smarter way and ideally see more favorable results. Here are the year-end Free Cash Flow Yields for all 20 aristocrats between 2019 and 2023. And here are the year-end Return on Capital Employed figures. Let’s say that instead of investing equally into all 20 of these stocks or randomly selecting the ones we like, we used a methodical approach based on this data to select the 10 best stocks each year. To do this we could simply assign a rank from 1-20 to each stock for each year for its Free Cash Flow Yield and its Return on Capital Employed. Then we could average these two rankings and see which stocks present the best combined “quality and value” opportunity. This ranking is shown in the table below, with the 10 chosen stocks for each year highlighted in yellow. You’ll notice that in several years (2020, 2021 and 2023) there were a few ties for the final 10th stock, in this case I selected the stock(s) that presented a higher ROCE value. Investing equally into the 10 chosen aristocrats and rotating into the new selections, while rebalancing this portfolio each year, would have generated a cumulative return of 88.58% or a CAGR of 16.10%. A more favorable return relative to the equal weight portfolio comprised of all 20 aristocrats, and also more favorable relative to simply owning SPY. Before I get ahead of myself here, its worthy to note that this strategy would incur capital gains taxes if it were deployed in a taxable brokerage account. The tax adjusted returns, assuming all capital gains taxes were long term gains taxed at 15%, would be a 72.80% cumulative return and a CAGR of 13.73%. This is still a more favorable return relative to the equal weight portfolio comprised of all 20 aristocrats and just slightly lower than the return generated by SPY. Here are all the returns presented side by side, as well as the hypothetical growth of a $10,000 investment. It's worthy to note that the “Best ROCE + FCFY” strategy outperformed “All 20 stocks” during each calendar year. Perhaps this active style of investing isn’t ideal for a dividend strategy. I know that many dividend investors prefer to adopt a buy-and-hold style of investing. So its worth exploring if this data leveraged strategy would bear merit under this style of investing as well. Let’s find out. Investing $1,000 equally into all 20 aristocrats on January 1, 2020 and adding an additional $1,000 at the start of each year, also invested equally into all 20 aristocrats, would produce the following result. Holdings: 20 Total Invested: $5,000 Market Value: $6,480.17 - March 31, 2024 Simple Return: +29.60% TWRR: +12.48% MWRR: +11.84% Following the same strategy but limiting our investment to just the 10 best aristocrats presented by combining the FCFY and ROCE would produce the following result. Holdings: 15 Total Invested: $5,000 Market Value: $6,818.76 - March 31, 2024 Simple Return: +36.38% TWRR: +14.53% MWRR: +13.94% The margin of outperformance from the data leveraged strategy isn’t very high, but we must admit that such a strategy does have merit, at least in the test shown above. Seeing a 1-2% higher return every year, extrapolated over a 20-30 year investing horizon can add up to some serious extra capital in your portfolio. Of course there are no guarantees that this outperformance will continue in the future because past results aren’t indicative of future returns. But if you think about the data points we are leveraging here, I believe it makes conceptual sense. Companies that are more profitable should in turn provide higher returns to their shareholders relative to less profitable companies. And investing in companies that are “more” reasonably valued makes practical sense as well. Now the best way to apply this information in your investing strategy is not to blindly invest in companies that have the highest ROCE or FCFY, but rather to use these values as additional data points in your due diligence process. If you’re on the fence about investing in stock A or stock B, take a look at which business is more profitable and more reasonably valued. While valuation is an important aspect of investing, in the long run it will only marginally contribute or detract from your return. The bulk of long term returns are much more correlated with the return a given business is able to generate on its assets and not whether you initially purchased it for a cheap price. One of the major hurdles of leveraging data is having access to that data. Looking up data online is one option, but it will require a tremendous amount of your time. To streamline the process you can leverage tools like Tickerdata to automatically import data sets in bulk into google spreadsheets, allowing you to perform analysis on multiple stocks much faster.
