The 10 year treasury just hit 5%. Why buy CRE for a 5 cap if the 10 year treasury pays 5%? Here are a few possible reasons why: 1. Interest Rate Risk: If rates go up before your bond matures, your principal loses value and your yield to maturity will fall below 5%. I have not observed a 1:1 correlation between interest rates and cap rates in SoCal CRE, as illogical as that might seem. In a supply constrained submarket with steady institutional demand for stabilized assets, negative leverage going in with a path to neutral leverage in a couple years seems to be a common playbook. Not all buyers are comfortable with this, and transaction volumes reflect this. But Cap Rates have not really come down. 2. Inflation: If a core fund buys 100M of treasuries and interest rates hold steady over the duration, your real return decreases due to inflation. CRE assets with short lease durations, like apartments or storage units, can adjust rents on a yearly or monthly basis to keep up with inflation. If rent growth outpaces expense growth, the going in cap can improve. The only way you lose is if expenses grow faster than rents, which doesn't often happen for market rate storage and apartments in tier 1 core markets. I am a commercial real estate sponsor and am most definitely talking my book here. Open to others views here - drop your thoughts in the comments!
